I'm 99% sure I never set a password to encrypt the backup of my iphone, but now it is ticked. I've tried all my usual passwords but no go. Also found this thread, lots of poeple having similar issues...

Even plugging my iphone into a new PC the option is ticked, is it set somewhere on the phone?

It is set on the phone yes. Is your regular machine a Mac? If so, try running Keychain Access and take a look at the "iPhone Backup" password. If not, um... try all your email account passwords maybe? And your lock PIN if you have one...

No, I'm on Windows... I found this http://hints.binaryage.com/itunes-asks-for-a-password-to-unlock-a-backup-that-you-never-set/ and have tried all the suggestions but still no go.

Can I wipe the phone, then restore app data from icloud? Or is that have the same password lock on it?

I don't think iCloud has the ability to encrypt the backup (why bother - it needs your Apple ID and associated password to restore after all) so you should be safe if you do that.

iCloud data is encrypted in transit. Also, you should be able to delete the backups in the Preferences then turn it off and then sync the phone again without encryption turned on, from memory.
