Swype all the way. Just get it, it's as simple as that. You need Swype or similar to avoid the issues with the low res/small sized screen, and it does this rather well.
Whole replacement keyboard. I have also had good results on a smaller screen with slideit. Swiftkey is also good if you can get your head around next word prediction. Both are paid apps though but you can try before you buy from memory. Swype is good and free if you can find it or get on the everlasting beta test they seem to have.
Thanks for the pointers to Swype. Following the guide on the Swype website I found that that Swype is already installed. It came with the phone by default but was not enabled.
After a few minutes use I find it is far better than the default keyboard and has more options even when using it like a normal keyboard.
[To enable:> new text message > hold down in input field > select input method > choose Swype] [The many swype keyboard options are in the usual phone 'settings' area elsewhere]
