Excuse me if this is a dumb question. But if i set up a web server on my home machine (let's say listening on port 8080), can anyone on the Internet connect to it or does the ISP block incoming connections/ports???

Assuming you are behind a NAT router then you would need to forward a port from there for it to be visible from the outside world.

I would need to arrange the forwarding with Telstra or my domestic router?

edit: think this is what i need... (airport port forwarding instructions)

It's nothing to do with TelstraClear. You simply configure the port forwarding in your router.

My intention is not to be rude - but, you're asking these types of questions, plus plan on setting up a web server. What kind of computer knowledge do you have?

Very good question. Once you setup a server and forward incoming connections you are responsible for making sure it's safe. And that involves quite a bit of work really...
