So how bad is the picture quality of DVB-S? Will it be totally unwatchable on a 40" LED?

No, I think the Freeview DVB-S Stream is better (less compressed) than the SD streams you get from Sky.

 

DVB-T is much better for the HD channels though (One, 2, 3). DVB-S will still be quite watchable though.
If you have MySkyHDi, watch a show on One (or record it), then compare it to the same show on One+1 (about Sky 501 I think?). That should be about the difference.

I should think it is totally watchable. I'm quite happy on a 50". Yes, TV1, TV2, TV3 do look better off terrestrial, but the other channels look exactly the same
