*I dont have a time capsule so someone please correct me if i am wrong*

When it says network its asking if you have an existing wireless network or via an ethernet cable.

Do you have a wireless network, or, a network of any kind (dont count your vodem here). ie a wirless access point or modem/router.
If this is the case you can connect both your computer and time capsule to the wireless network and it will back up using existing infrastructure.

If this is not the case to my knowledge a time capsule is a glorified apple airport extreme with a hdd built in. This means you can use the time capsule to create a wireless network and then you can join it with you machine. The airport utility will guide you through this process, if you have a mac the airport utility is located in your Applications/Utilities folder. Otherwise it is on the disc that came with the time capsule.
You will probably want the time capsule to handle things like DHCP for you if you dont already have a network.

Hope this helps
